Muzan only spawns at night. If you're running around during the day looking for him, you're not going to find him because he simply isn't there. Wait for nighttime, then start checking his locations. He also walks around like a regular NPC, which makes him pretty easy to miss if you're moving fast.
There are three known spawn locations for Muzan:
1. Mistfall Harbor
This is the easiest location to reach, especially if you're still early in the game. From Beginner Village, just head northeast and keep going straight. You'll arrive at a village called Mistfall Harbor.
Once you're inside the city walls, Muzan can show up anywhere in the area. He walks around the harbor and sometimes makes his way down to the lower parts too. I'd personally start here every time. From my experience, this is the spot where he shows up most consistently.

2. Hidden Mist Village
From Mistfall Harbor, head out and make a right, then go straight. When you hit the edge or when you see the Hidden Mist Village Shrine, keep going straight into the ramp. When you see a foggy area on your right, just drop down. Don't worry, you won't take any fall damage here. This is the same way to find the Hagane NPC if you want to do weapon refinement.
After you land, you will reach Hidden Mist Village. Muzan tends to walk around the lower sections of this village, on the wooden bridges connecting all the buildings around. It's a good backup if you've already checked Mistfall Harbor and came up empty.
3. Ice Veil Valley
This one needs a bit of preparation. Ice Veil Valley is in the snow biome, and the cold there will constantly drain your HP if you walk in unprepared.
The best way to handle it is to have the Ember Heart Lantern, which gives you full cold immunity. You can get it by defeating the Yeti Boss. If you don't have a lantern yet, you can stick close to campfires as you move through the area. They'll regenerate your HP and keep you alive long enough to search.
From Beginner Village or the Windy Peak Shrine, keep heading north to reach this biome. You will see a mountainous area with snow on top of it. Once you're in, Muzan usually hangs around near the first campfire you come across. This is actually the spot where I found him for the first time and triggered my first demon transformation. You can also sometimes find him walking around the Iceveil Settlement Shrine, which is on the east side of Ice Veil Valley.
What Does Muzan Do in Slayers 2
In Slayers 2, you can pick either to become a Slayer or a Demon. If you want to take the Demon Path, then finding Muzan is your first task. Before you talk to him and start the Demon quest, you need -40 reputation. He will then give you the Biwa Bell, and after accepting his offer, you can use the bell to enter his lair.
After completing the quest (finding Spider Lilies and saving Dr. Higoshima), he will give you his blood potion. Drink it, and you will become a Demon. If you are a Demon, you can use Demon Blood Arts like the Shockwave, Arrow Manipulation, or use Demon secret weapons, such as Claws, Blood Sickles, and more.

He is not that hard to find, actually, but you just need to keep your eyes open since you will find him walking around like a normal civilian in the game.
